participate in a market, which are not recoverable upon exit from the market.</p> <p>Sunk costs can be considered as a type of fixed cost that possess little to no resale value. Examples of sunk costs include: <br /><span class="spip-puce ltr"><b>–</b></span> investment in highly specialised production processes; <br /><span class="spip-puce ltr"><b>–</b></span> bespoke software systems; <br /><span class="spip-puce ltr"><b>–</b></span> research and development; and <br /><span class="spip-puce ltr"><b>–</b></span> brand advertising, marketing and other promotion costs.</p> <p>Sunk costs can be further categorised as either (i) exogenous sunk costs i.e. sunk costs that are inherent due to the nature of the industry (e.g. investments in specialised assets); or (ii) endogenous sunk costs i.e. sunk costs that are determined by incumbents (e.g. advertising expenditure necessary for prospective entrants to overcome brand loyalty cultivated by incumbents).</p></div> </div> <div class="definition-section"> <h3 id="part-texte" class="definition-section-title">Commentary</h3> <div class="crayon article-texte-117841 texte surlignable"><p><i> <strong>Sunk costs as barriers to entry</strong> </i></p> <p>Given that sunk costs cannot be recovered upon exit, they increase the risks associated with entering a market. The likelihood of recouping sunk entry costs is an important determinant of barriers to entry. Generally, the higher the sunk costs, the higher the entry barrier.</p> <p>It is notable that sunk costs give rise to an asymmetry between an incumbent and prospective entrant(s). An incumbent (which has already sunk its costs) needs only to cover its marginal costs to make it more profitable for it to continue its operations than for it to exit the market. On the other hand, a prospective entrant is likely to enter the market only if the expected profit from being in the market exceeds its sunk costs of entry.</p> <p>The nature of competition in the market post-entry plays a large role in determining the likelihood of sunk cost recoupment. For example, in a market which involves high sunk costs and where players can compete aggressively on price, it would be difficult for a new entrant to recoup its sunk entry costs, particularly in light of the aforementioned ‘asymmetry’ which exists between it and the incumbent. As set out in paragraph 285 of the European Commission’s Guidelines on Vertical Restraints: “…<i>Where entry requires high sunk costs, the threat of fierce competition by incumbents post-entry may deter such entry, as potential entrants cannot justify the risk of losing their sunk investments</i>”.</p> <p>Further, sunk costs can be utilised strategically by an incumbent to deter entry into the market. For example, the incumbent may strategically invest in excess capacity to ensure that it has the capabilities to respond quickly to any new market entry. Often, the incumbent’s act of incurring the higher sunk costs can in and of itself deter entry as it signals to potential entrants that the incumbent can - and will - respond aggressively should they choose to enter the market. Other examples would be for the incumbent to engage in costly advertising and aggressive promotional strategies to build up brand loyalty; or to invest in extensive research and development. In order to successfully enter and remain in the market, a prospective entrant would likely be compelled to advertise heavily as well to overcome the brand loyalty fostered by the incumbent; or to match the incumbent’s research and development efforts.</p> <p><i> <strong>Sunk costs in competition law assessments</strong> </i></p> <p>Sunk costs is often an important feature in competition law assessments. For example, high sunk costs (and more generally, substantial barriers to entry) suggest a lower level of competitive threat posed by potential entrants, and so an incumbent with a high market share is more likely to be dominant. Further, where sunk costs of entry are high such that the threat of potential entry (or re-entry) into the market is low, a dominant firm may have more of an incentive to engage in exclusionary practices such as predatory pricing to price their existing competitors out of the market.</p> <p>In its 2009 infringement decision against Intel for abuse of a dominant market position, the European Commission found that Intel held a dominant position in the worldwide market for x86 central processing units (CPUs). In arriving at this conclusion, the Commission found, <i>inter alia</i>, that there were significant barriers to entry arising from the sunk investment in research and development and production facilities required to supply x86 CPUs. These sunk costs, in tandem, resulted in significant economies of scale which meant that the minimum efficient scale for a new entrant would be high relative to overall market demand. The Commission additionally noted that there were significant barriers to expansion as any increase in output would require additional sunk costs into new properties, plants and equipment, as well as several years’ lead time.</p> <p>Similarly, in merger cases, it is important to consider whether potential entrants would be able to competitively constrain attempts by the merged entity to exercise its market power post-merger. Generally, the higher the sunk costs of entry, the less likely that the merged entity would be constrained by the threat of new entry.</p> <p>In <i>Ryanair/Aer Lingus III,</i> the European Commission found that barriers to entry with respect to the routes operated by the merger parties were high, given that, amongst other things, establishing an airport base required significant upfront investment such as installing and operating ground services in an airport where no facilities existed before, marketing and brand-building. Entry involved a significant level of sunk costs as these costs cannot be fully recovered upon market exit. In particular, the Commission found that this was especially the case for the Irish airports of Dublin, Cork and Shannon, where the merger parties had their own established bases, which deterred possible new entrants and made entry at these airports unlikely. In concluding that the merger was likely to significantly impede effective competition on 46 routes to and from Ireland, the Commission found that there would not be entry or expansion by competitors on these routes which would be likely, timely and sufficient to provide competitive constraints offsetting the effects of the merger.</p> <p><strong> <i>Sunk cost fallacy</i> </strong></p> <p>In theory, sunk costs should not influence a firm’s decision on whether or not to remain in the market. It would be rational for a firm to continue producing as long as its revenues cover its marginal costs. Conversely, if its revenues do not cover marginal costs, it would not be rational for the firm to remain in the market simply because it had incurred significant sunk costs in entering the market. Any entry costs (such as market research and investments in highly specialised assets) which are not recoverable (i.e. which have already been sunk) should no longer be taken into account in the firm’s decision making.
