operating at different levels of the production or distribution chain and producing complementary, rather than competing, products or services. Such an agreement may be entered into, for example, between the manufacturer of a component and the producer of a product that uses that component, or between a producer and its distributors. Vertical agreements stipulate the conditions under which undertakings at different levels of the production and distribution chain may buy or sell goods or services.</p></div> </div> <div class="definition-section"> <h3 id="part-texte" class="definition-section-title">Commentary</h3> <div class="crayon article-texte-117656 texte surlignable"><p>Mature competition regimes, leading amongst them the European (EU) and United States (US) regimes, evaluate vertical agreements, on the touchstone of their impact on economic efficiency and consumer welfare. These regimes recognise that most vertical agreements aim to improve distribution and reduce prices for consumers and are, therefore, pro-competitive. These regimes also appreciate that vertical agreements need to be examined more carefully when one or both parties to the agreement enjoy a degree of market power.</p> <p>Under the EU regime, vertical agreements, like their horizontal counterparts, are assessed under Article 101 of the Treaty on the Functioning of Europe (the TFEU). Where Article 101(1) is infringed the agreement will be unlawful unless it is exempt under the Vertical Block Exemption Regulation (the VBER) or otherwise meets the requirements of Article 101(3) on an individual basis. The VBER, first issued by the EU Commission in 1999 and revised in 2010 and, most recently in 2022, stipulate that vertical agreements are exempt from the operation of Article 101 unless the individual market share of parties to the agreements exceeds 30% or if the agreements contain a ‘hardcore restriction’ (Article 4) or any excluded restriction that cannot be severed from the agreement (Article 5).</p> <p>It is important to note that a vertical agreement that contains a hardcore restriction is not automatically restrictive ‘by object’ and may in theory, avail of the benefit of Article 101(3) . This, in turn, means that it is not only necessary for the EU Commission to examine agreements containing hardcore restrictions on a case-by-case basis under Article 101(1) but also to consider whether they satisfy the four conditions of Article 101(3) no matter how unlikely or rare that may be in practice. For instance, although EU courts have historically recognised the hardcore restrictions of absolute territorial restrictions (ATP) and resale price maintenance (RPM) to be by their very nature injurious to competition, the 2023 judgment of the Court of Justice of the European Union (CJEU) in Super Bock has clarified that mere finding that an agreement contains a hardcore restriction such as RPM does not automatically mean that it is prohibited under Article 101(1) unless it satisfies the ‘by object’ test laid down in Cartes Bancaires. The CJEU further clarified that the anticompetiitve object of the agreement needs to be demonstrated by considering the formal agreement and its purpose as well as its economic and legal context. If this test is not met, the agreement may still be anti-competitive based on its effects on competition.</p> <p>The US antitrust regime evaluates vertical agreements primarily under section 1 of the Sherman Act 1890 which is also the provision it invokes for the assessment of horizontal agreements. Although the US courts had initially adopted a formalistic approach towards vertical agreements, they now increasingly rely on economic theory to argue for the procompetitive effects of even the most egregious vertical restraints including ATP and RPM. This is evident from the decisions of the US Supreme Court in Continental TV, Inc v GTE Sylvania, Inc. in which it overruled earlier decisions to hold that ATP provisions were to be tested by the rule of reason, and Leegin Creative Leather Products Inc v PSKS, Inc, in which it clarified that RPM provisions caused anticompetitive harm only if either party possessed market power.</p> <p>This shift from treating certain vertical agreements as per se illegal to evaluating them under the rule of reason means that the US antitrust authorities consider even the most egregious vertical restraints to have presumptive legality which needs to be successfully rebutted by the claimant for the agreements to be declared illegal. Therefore, claimants challenging vertical restraints in the US must first establish their actual or likely anticompetitive effects before the defendant may be required to justify them. After hearing both sides, the US antitrust authorities weigh the anticompetitive harms of such agreements against their procompetitive benefits (especially where they consider these restraints to be reasonably necessary to achieve these benefits) and where the benefits outweigh the harms, the US antitrust authorities may hold the vertical agreements to be lawful.</p> <p>In recent years the UK competition regime appears also to have moved towards a more economic approach in addressing hardcore restrictions. Until 2005, the UK government had excluded all vertical restraints (other than RPM) from the ambit of Chapter 1 of the UK Competition Act 1998 which is largely modelled on Article 101 TFEU, after which, however, the UK Competition and Markets Authority (CMA) largely followed the EU approach towards these agreements. In 2022 when the CMA was fully focused on enforcing the UK Competition Act, it issued the Vertical Agreements Block Exemption Order (VABEO) just as the EU was also moving towards the new VBER. While the scheme of the VABEO is broadly similar to that of the VBER, para 8.8 of the VABEO Guidance allows for a consideration of the procompetitive effects of hardcore restrictions and para 8.21 offers examples of circumstnances in which RPM may be justified. The CMA’s approach towards hardcore restrictions though more permissive than that of the EU, still falls short of the approach prevalent in the US.</p> <p>The move towards examining procompetitive effects of even hardcore restrictions in vertical agreements now becoming more evident in the mature competition regimes of the EU and the UK, had already existed in emerging competition regimes perhaps due to the training and support provided by US authorities. In India, for instance, all vertical agreements irrespective of the nature of restraints they contain, are addressed under section 3(4) of the Indian Competition Act 2002 (as amended in 2023), in terms of which it is incumbent upon the Competition Commission of India (CCI) to establish (rather than presume), with reference to factors listed in section 19(3), whether the agreement causes or is likely to cause ‘an appreciable adverse effect on competition in India’. In practice, the CCI has not only considered the procompetitive effects of hardcore restrictions such as RPM, but also in cases such as Ghanshyam Dass Vij v. Bajaj Corp Limited and others (2013) and Jasper Infotech Pvt Limtied v. Kaff Appliances (India) Pvt. Ltd (2014) has concluded that vertical agreements containing RPM clauses did not have an appreciable adverse effect on competition in India.</p> <p>The variation amongst them notwithstanding, the approaches towards vertical agreements discussed here these have all been informed by the underlying principle of consumer welfare, interpreted, particularly in the US context, as the price offered to end consumers. Recently, however, in suing pesticide giants Syngenta and Corteva for paying their distributors to exclude the more affordable generic options for essential farming products, the US Federal Trade Commission (FTC) appears to have expanded the scope of consumer to include the intermediate consumer and to consider welfare beyond the narrow confines of the neoclassical price theory, and even more importantly to have revived an interest in vertical agreements. In this matter which is likely to proceed to trial after in January 2024 Syngenta and Corteva lost a motion to dismiss the FTC’s complaint the FTC argues that by introducing illegal Pay-to-Block Schemes in their agreemetns with their distributors these companies inflate prices for farmers (the intermediate consumers) which, in turn, raises prices for end consumers and suppresses competition and innovation in the pesticide market.
