to production which vary with the magnitude of output. The concept of economic costs is conceived in relation to efficient production, that is, incurring in minimum possible cost or expenditure.</p></div> </div> <div class="definition-section"> <h3 id="part-texte" class="definition-section-title">Commentary</h3> <div class="crayon article-texte-108871 texte surlignable"><p>A first aspect that has to be commented is that when referring to costs, from an economic perspective, it is differentiated from the accounting one. The economic costs are not necessarily the sum of expenditures made by a company, which in the event that it is inefficient, may exceed those necessary to carry out production. Economic costs can be referred to the minimum expenditures necessary to carry out the business or economic activity of the company.</p> <p>It is most relevant, specially from a competition law stance, to understand that any concept of cost must be conceived in relation to efficient production or performance, that is, incurring the minimum possible cost. The Variable Cost refers to that part of the cost that is strictly related to production. The contrast, naturally, is that the company may incur in costs that are not necessarily linked to production, which may occur during a period of time in which the company has technical or contractual limitations to adjust. These fixed costs are incurred in a lump in order for any output to be provided and do not vary with changes in the magnitude of the production level. Thus, the Variable Cost, as a distinctive part of the total cost of a company, is a concept that acquires relevance only in a period in which the firm does not have the capacity to adjust completely and that we call short term. In the long run, all costs may be conceived as variable. This leads to consider that another way to define Variable Costs is any cost that is not fixed. An item of cost is not fixed or variable by nature. It must be determined, therefore, whether, in the course of analysis of a defendant firm´s cost structure, a specific value does or not vary according to the quantities produced.</p> <p>For the purpose of competition law analysis and ultimately for the proper adjudication of cases, the Variable Cost definition has been most relevant mainly for the assessment of predation and also exclusionary conduct when assessed by means of below cost pricing theories (volume discounts or rebates, leading to exclusivity).</p> <p>In this regard, the Average Variable Cost (AVC), defined as the Variable Cost per unit of product, has been conceived as a fundamental variable in antitrust practice for the attribution of predatory prices, made explicit in an article by Areeda and Turner (1975) when explaining the price-cost test that is appropriate to determine when there is a below cost pricing strategy that may be predatory. Although in that same work the authors indicate that it is the comparison with the marginal cost that should conceptually dominate any idea of AVC to determine when a price can be predatory, Baumol (1996) has argued that what is conceptually correct is the focus on the AVC. Although using the AVC, for practical and conceptual advantage, has been regarded as the most pertinent form of measurement of this variable, there is still discussion mainly in litigation before the courts on the proper value to be compared.</p> <p>A corollary of the distinction between variable and fixed costs is that a company that decides to stop producing at a certain moment, will only be able to avoid or finish incurring its variable costs, those associated with production, but it will not be able to do so with fixed costs. Another corollary, which is directly associated with Areeda and Turner’s contribution, is that if a firm faces a price that is higher than its AVC, even in the event that this price is lower than its average total cost (which includes the fixed-cost component), the company has incentives to continue producing than to stop. Consequently, only when a company faces a price that is lower than its AVC, then the incentives would lead not to pursue its activity and stop production.</p> <p>These last comments requires us to introduce a case that depicts the price-cost analysis that has been done in the EU system: AKZO Chemie BV (1991). The Court confirmed that predatory pricing was caught by then Article 82 TFEU [current Article 102] and provided two tests to deem prices as predatory. First, a presumption of a “predatory intent” when it is found that a firm had priced below average variable cost. According to the tribunal, such a firm “has no interest in applying such prices except that of eliminating competitors so as to enable it to subsequently raise its prices by taking advantage of its monopolistic position…”. The second test provided by the Court consisted of regarding prices as abusive when they are below average total costs but above average variable costs, insofar they are deemed as part of a plan for eliminating a competitor.</p> <p>Other cases and findings related to predatory pricing that required cost analysis include Tetra Pak (1996) and the Post Danmark cases (2012, 2015). In Post Danmark I the ECJ held that the efficient competitor test is a required element of the test for predation and that the use of incremental costs instead of AVC was a more suitable strategy. In Post Danmark II, the Court held that pricing below average total costs but above AVC is in itself not a violation. Lately, a thorough analysis related to cost analysis can also be found in Qualcomm [2019].</p> <p>Turning to the U.S. legal system, the applicable cost test for predation was put to analysis in the Brooke Group case (1993). The Supreme Court provided an analytical framework and held that a plaintiff must prove the alleged predator’s prices were "below an appropriate measure of its rival’s costs" and that the suspected predator had a dangerous probability of recouping its investment in below-cost prices.</p> <p>Finally, there is a leading case that cannot be excluded in this commentary: the American Airlines case brought forward after implementing a price strategy against low-cost carriers in the Dallas-Fort Worth airport hub (U.S. v. AMR).
